A DSCR loan qualifies an investment property on the property's rent relative to its mortgage payment — not on the borrower's income. DSCR stands for debt service coverage ratio: monthly rent divided by the full monthly housing payment, including principal, interest, taxes, insurance, and HOA dues. A 1.25 DSCR means the rent covers the payment with 25% left over.
This matters in San Luis Obispo County for a specific reason: many local investors are self-employed or own multiple properties, and conventional financing stacks every mortgage onto one debt-to-income calculation. DSCR lending evaluates one property at a time.
What DSCR do you need?
Most programs start at 1.0, and pricing improves as the ratio rises. A 1.25 or better typically earns the best available rate; some lenders offer sub-1.0 programs with larger down payments and additional reserves. A quick calculation on a Paso Robles example:
- Purchase price: $750,000, 25% down, $562,500 loan
- Estimated full monthly payment (PITI plus HOA): ~$4,300
- Market rent: ~$3,700
- DSCR: 0.86 — below most program minimums
That's the honest reality of high-priced local housing: rent-to-price ratios in coastal SLO County are often tighter than inland markets, which means DSCR deals locally frequently rely on larger down payments, a value-add purchase, or an ADU that adds rental income to the equation. Where the numbers work well is on properties that are under-rented, have a second unit, or are bought below market.
Why investors use DSCR instead of conventional financing
- No personal income documentation. Tax returns, K-1s, and write-offs don't drive the decision.
- No DTI ceiling. Each property stands on its own, so portfolio growth isn't capped by your personal income.
- LLC vesting. Most lenders allow purchase in an LLC for liability separation.
- Speed and predictability. Fewer moving parts on the borrower side means fewer underwriting surprises.
What DSCR lenders actually require
- 620–660 minimum credit score; 700+ for best pricing
- 20–25% down for a standard rental
- 3–6 months of reserves on the subject property
- An appraisal that includes a market rent analysis
- Personal guarantee, even when vesting in an LLC
Also compare prepayment penalties carefully. DSCR products frequently carry a three-, two-, or one-year step-down. A slightly higher rate with no penalty can be cheaper than a lower rate you can't exit.
Short-term rentals near Pismo, Morro Bay, and downtown SLO
Rental income treatment for short-term rentals varies dramatically by lender. Some accept a short-term rental history report, some rely on the appraiser's market rent, and some exclude STR income entirely. Local rules on vacation rentals differ by jurisdiction, so the financing question and the permitting question need to be answered together.
How DSCR fits alongside conventional financing
For a first or second rental with straightforward income, conventional investment property financing is usually cheaper. DSCR becomes the better tool once your conventional DTI is the constraint, when your tax returns understate your real income, or when you want entity vesting. Most portfolio investors end up using both — we run the comparison for each property rather than defaulting to one product.
